Strategy Overview
Mean reversion is based on the statistical tendency of price to return to its average after an extreme deviation. This strategy identifies when a stock or index has moved too far, too fast — creating an overextended condition — and enters a trade expecting a snap-back to the mean.
Market Focus
Best applied to high-liquidity S&P 500 stocks and the index itself. Liquid instruments with significant historical mean-reversion tendency are preferred. Works exceptionally well on indices due to their natural self-correcting nature.
Timeframes
Screening done on daily charts for extreme RSI readings. Entry triggered on the 15-minute or 1-hour chart when a reversal signal (doji, engulfing) appears at the extended price level.
Core Idea
Price doesn’t go in one direction forever. Quantify ‘extreme’ using RSI, Bollinger Bands, or standard deviation bands. When price hits statistically rare extension levels with a momentum divergence, the probability of reversion is high.
Market Conditions
Works best in range-bound or mild-trending markets. Avoid in parabolic trend breakouts where extension can persist far longer than expected. Best conditions: VIX below 25, no major economic event imminent.
Strategy Setups
Bollinger Band Extreme — price closes outside the 2-standard-deviation band with RSI above 80 or below 20, enter the reversion trade on the first inside close with a tight stop beyond the extreme.
Trade Breakdown
Target: return to the 20-period moving average (middle Bollinger Band). Stop: 1 ATR beyond the extreme print. Risk 0.5–0.75% per trade given the counter-trend nature. High frequency, consistent small gains.
